Are you actually recording the automation (with the master record button on), or just playing it? Does the automation show up as curves in Arrangement view? I'm getting the impression that you might not actually be recording your automation or clip playback, so that there's nothing in your arrangement view, and therefore the button doesn't come on. I'm not sure if this is true of course, but it's a hunch.
Can you post your set, screenshots, video of the problem, anything like that?

EDIT: Just thought of this. You're using a legit, legally-purchased copy of Live, right? I remember there was a rumor going around that the cracked versions, if they detected that they were cracked, would start inserting all sorts of weird bugs. I've never confirmed this.
